Microsoft's Q1 FY2027 earnings report shows another decline in XBOX, with hardware revenue down 14% year over year and content and services revenue down 2%. While Azure revenue increased 48%, XBOX continues to face challenges with hardware sales, pricing, and attracting new customers. The results also raise questions about the company's next-generation hardware strategy and how it plans to grow its existing player base.

Microsoft's latest earnings call has not been good for XBOX. In Q1 FY2027, XBOX content and services revenue fell 2%, while XBOX hardware revenue fell another 14%. Meanwhile, Azure revenue increased 48%, and Windows OEM and devices revenue declined 22%. Most people are focusing on the quarterly results, particularly the 2% decline in content and services and the 14% drop in XBOX hardware revenue.

XBOX Hardware Revenue Drops 14%

XBOX Hardware Revenue Falls 14% in Q1 FY2027.

The problem is that XBOX originally launched with the message that empowering you with freedom and choice is at the core of everything the company does. Alongside that message, Microsoft offered the traditional option of purchasing the new-generation Xbox Series X and Series S consoles for $499 and an estimated retail price of $299 for the Series S.

Microsoft also announced that it was expanding its XBOX All Access program to 12 countries during the holiday season, with more markets planned for 2021. I couldn't believe that the time when an XBOX was available for $500 now feels like a fever dream. It almost feels like that price no longer exists. I think this is a huge problem for XBOX because even if the company releases something new, it will have to rebuild its install base.

The product needs to be attractive enough to convince people to buy it, and Xbox leadership is in a difficult position because it is unclear how they will do that. What will make Helix compelling enough for people to say they need to spend $800 or $1,000 on it? That will be a difficult sell. If Microsoft cannot move its current hardware, I do not know how it expects to sell new hardware at an even higher price.

Microsoft CFO Amy Hood says the company expects another decline in XBOX hardware revenue next quarter. However, XBOX content and services revenue is expected to grow in the mid-to-high single digits. Windows OEM revenue is expected to decline in the mid-30s next quarter, with declines also expected throughout the rest of financial year 2027.

XBOX Content and Services Revenue Continues to Decline

Overall, revenue declined, while cost of revenue decreased 8%, driven by lower amortization of intangible assets from the Activision acquisition. Operating income increased. The financial year 2027 Q1 highlights show that XBOX content and services revenue decreased. This includes Game Pass and other services, with the decline driven by lower third-party content.

We need to focus on what people already own and how the company can improve those products. I know there is a loyal console audience, but that is where XBOX needs to concentrate its efforts. Microsoft is working on this and making progress, but it is not where it needs to be. Nobody is rushing to Best Buy to spend $800 on a Series X or $600 on a Series S.

Asha posted an update explaining that XBOX revenue declined 2% year over year in Q1, compared with a 10% decline in the previous quarter. Basically, she is saying that the company is stopping the bleeding. Things are slightly less bad this quarter, but XBOX still has an uphill battle ahead. The company also mentioned that its accountability margin improved.

XBOX Content and Service Revenue

For the gaming industry, the situation is worth watching.

Microsoft says console sales remain constrained by supply, with demand exceeding the number of consoles available. The company is working to get more consoles into players' hands, including through an expanded refurbishment program. It also says progress is being made, although more work remains.

The PC audience and XBOX PC app have long been underserved parts of the XBOX ecosystem. If Microsoft wants to offer something valuable to its existing player base and find ways to monetize those users, bringing World of Warcraft Forever to consoles could be worth considering. World of Warcraft Forever now has built-in controller support. So, is bringing it to consoles really that difficult?

We are talking about one of the most profitable games of all time. XBOX has an install base spanning multiple console generations, including the XBOX One generation. Bringing a game like World of Warcraft Forever to that audience could give existing players another reason to stay within the ecosystem.
